The Whites will now play host to City at the Estadio Santiago Bernabeu where they will be keen to overturn the deficit and reach the Champions League final.
The defeat to Chelsea ended the Whites' three-match unbeaten run at home in the tournament having registered three successive wins as the hosts.
The last time Madrid played at home in a Champions League semi-final tie was last season as they took on Chelsea.
The Whites were held to a 1-1 draw by Chelsea at home before succumbing to a 2-0 defeat in England in the second-leg clash.
It was Chelsea who progressed to the final as they won the tie 3-1 on aggregate and they were crowned European champions after defeating Manchester City in the final.

“I am a bit frustrated because we came second best in many of our individual duels in the first half," Madrid manager Carlo Ancelotti said after their defeat to City.
"And they scored two goals that we could have avoided had we been paying attention. We managed to produce a reaction and keep the game alive ahead of the return leg.
"It's a defeat that keeps us in the tie ahead of the second match at the Bernabeu. We have got to improve defensively because we’ve got the quality up top to pose them problems in the return leg," he added.
"It will be really important that we improve defensively in the return leg."
